Why should you invest in equity savings funds?

by olivercapitalconsortium

An equity savings fund is a sophisticated fund in terms of allocation among the other hybrid funds defined by the Association of Mutual Funds in India (AMFI). This fund combines cash-futures arbitrage, debt funds, and equity funds.

What are equity savings funds?

The amount of equity savings is split between equity funds, debt funds, and arbitrage. An equity savings fund differs from conventional investment plans due to its investment strategy. With this fund, between 30% and 35% of the whole investment corpus is put toward equity assets, with the remaining portion going toward debt funds and arbitrages.

These funds carry less risk than aggressive hybrid funds like balanced funds or hybrid equity funds. Equity savings funds’ volatility and income are the key benefits.

Who should invest in equity savings funds?

Equity savings funds may be viable if investors want some exposure to stocks but do not have a long-term investment goal or are unwilling to take on substantial risk. Additionally, investors should consider these low-risk funds to branch out from investing in traditional savings alternatives and not favor equity volatility.

However, remember that the funds are not a replacement for investments in equities and that the investment horizon should be longer than a year. A two- to the three-year investing horizon is good.

Advantages of equity savings funds

  • The equity component provides capital growth and appreciation. However, because it has an arbitrage element, the upside is limited, implying that the risk is constrained.
  • The arbitrage position offers the chance to speculate market volatility and recklessly leverage the spread between cash and futures. There are times when a positive arbitrage turns negative, generating earnings above average for the fund.
  • Growth, wealth generation, regular and steady investment, hedging, market volatility opportunities, capital protection, and many other benefits are provided by the mix of equities, arbitrage, and debt.
  • Equity savings funds often offer far better tax efficiency. This is because equity savings are typically considered equity funds for tax purposes, lowering the tax burden for STCG and LTCG.
  • These funds provide a reliable strategy for practically mixing three asset types to diversify the investor’s portfolio. Additionally, equity savings funds function like a fund of funds, with fund managers combining the best in each category to provide investors with the best total returns.Ā

Asset allocation of equity savings funds

  • According to SEBI, a minimum of 65% should be allocated to equity and arbitrage. Depending on the market forecast, the fund manager may adjust allocations to equity and arbitrage, but overall exposure to equities and arbitrage should range from 65% to 90%.
  • In the Scheme Information Documents, these schemes must also list their minimal unhedged (equity) and hedged (arbitrage) exposures.
  • According to SEBI, there should be at least a 10% allocation to the money market and debt products. The combined exposure to debt and the money market can be at most 35%.
  • Over an entire investing cycle, the average exposure to debt, equity, and arbitrage can be about equal.
  • These strategies benefit from equity taxation since equity savings funds have a minimum 65% exposure to equities and arbitrage (which include equity-linked securities).

Conclusion

Equity savings funds invest in possibilities that arise from an arbitrage approach in the debt and cash parts of the equity market. Equity savings schemes also invest a sizeable portion of their funds in equity and associated securities to give investors a higher return. The allocation in these plans is a great choice for investors who desire moderate growth and have a low to medium risk tolerance.
